A huge police presence is in the German city of Saarbrücken, next to the French border, and officers have sealed off the area.
A police official said the man seemed to be in an "exceptional psychological situation" and there were no indications it was a terrorist-related incident.
It remained unclear how he came by his injuries.
Counter-terrorism officers have been scrambled to the scene and it is believed staff at the "Dubrovnik" restaurant on Kupfergasse Road managed to escape when the gunman entered the building at 9.15am on Sunday.
He is thought to have ordered staff out of the building and took no hostages after shouting: "All out."
Several people, believed to be waiters and the owner, were seen sprinting into the road.
Heavily-armed SWAT officers are ready to storm the site where the bloodied armed man has barricaded himself.
Police said the man is thought to be the son-in-law of the restaurant's owner.
A spokesman added the man is originally from Macedonia but has lived in Germany for many years.
A negotiating group of police, pschologists and conflict specialists are at the scene attempting to talk to him.
Germany is on high alert following a wave of attacks across the country over the past few weeks.

He was mentally distraught from the abuse heaped upon him by German women who found his amorous endeavors to be more consistent with dating behaviors of the stone age. Clinton Chooses Black Lives Matter Over Law Enforcement Support

Democratic presidential nominee Hillary Clinton pursued the endorsement of Black Lives Matter activists but blew off the largest police union in the United States.
After almost a year of meeting with Black Lives Matter representatives, Clinton failed to garner the support of the movements co-founder Alicia Garza, but she managed to receive the endorsement of mothers championed by the Black Lives Matter movement.
Garza recently slammed Clinton, saying the former secretary of state only uses black people for votes and photo ops, but doesnt do anything for black communities after getting elected.
Nevertheless the Clinton-Kaine campaign touts the support she received during the Democratic National Convention from mothers of the Black Lives Matter movement.
