Economic troubles mount for Russia amid Ukraine war

Stubborn inflation, exorbitant borrowing costs, bankruptcy risks and a growth slowdown: the Russian economy is facing a slew of negative headlines, as the costs of the Ukraine war and Western sanctions mount. “The root cause of the economy’s problems is labor starvation and sanctions ... the symptom is an inflationary surge,” said Anton Tabakh, chief economist at the Russian ratings agency Expert RA.

Russia’s growth is increasingly artificial, driven not by sustainable economic practices or innovation, but by the massive pumping of resources into its military-industrial complex. More than 30% of Russia’s national budget is dedicated to defense spending—an astronomically high figure that highlights the country’s prioritization of military power over its economy and citizens’ welfare. This disproportionate focus on militarization is funded by unsustainable means, including the depletion of the nation’s wealth fund, which has been halved in a very short period of time. What was once a reserve to support the country through economic downturns is now being drained to fuel the war machine. This is a textbook example of how a nation can superficially boost its economic numbers at the expense of its long-term stability.

This type of economic strategy is unsustainable because it creates a hollow economy, propped up by borrowed time and borrowed money. When you rely on loans and the depletion of national savings, you’re not building a robust economic foundation; you’re merely delaying an inevitable collapse. If the global economy shifts, if commodity prices drop, or if geopolitical factors change, Russia’s reliance on military spending and external financial support will leave it vulnerable to a severe economic crisis. The wealth fund, once a cushion for tough times, is now a ticking clock, with its rapidly shrinking reserves offering less and less protection from future shocks.

Meanwhile, the official inflation rate in Russia is around 9%, but the real cost of living is far higher—closer to 30% for ordinary citizens buying basic goods like potatoes and butter. This discrepancy highlights a severe disconnect between the government’s economic claims and the lived reality of its people. For everyday Russians, their money doesn’t go as far as it once did, and their purchasing power is being eroded at a rate far higher than what the government admits. This disparity fuels discontent and economic instability, as citizens struggle to afford necessities in the face of rising costs.

Moreover, the astronomical interest rate of 21% in Russia is having a profound negative impact on the economy. This interest rate is a direct consequence of the government’s attempts to curb inflation and stabilize the ruble, but it’s also crushing ordinary Russians and businesses alike. It makes borrowing expensive and limits access to capital, stifling economic growth and innovation. People who need loans to start businesses or manage their households are locked out of these opportunities, while existing businesses face higher operational costs that further stymie productivity. The weight of such high interest rates means that the economy isn’t growing through real investment or productivity, but through debt and the unsustainable use of resources.

In short, Russia’s current economic growth is a façade, built on military spending, debt, and a dangerously depleted wealth fund. With a crumbling economic base, rising inflation, and astronomical interest rates, this growth is doomed to collapse sooner rather than later. Russia is walking a tightrope with no real foundation, relying on short-term measures that can’t sustain its long-term ambitions. The artificial nature of this growth is clear, and the looming economic crisis is inevitable unless there’s a fundamental shift in policy and priorities.

There is a difference between economic activity based on newly created wealth and economic activity based on spending accumulated wealth and shifts in production to wealth-consuming military purposes.

Russia has been spending financial reserves in order to finance the war and has shifted productive effort from civilian to military purposes that do not add to national wealth. The greater economic activity in Russia's GDP statistics is illusory because it comes at the expense of Russia's balance sheet and long term economic prospects.

Overall, the effect is like a family pulling the kids out of college and spending their college money and the family savings on an expensive security system and a flashy new car and a boat as the kids engage in street fights with the neighbors. Despite the wealth suddenly on display, the family is poorer because the new physical assets are depreciating, the kids lose their chance at college, and the family college money and savings are gone.

Russia is worse off because of her invasion of Ukraine. Unless the war ends and sanctions are relieved, the accumulated damage will produce major dislocations in Russia's economy this year. Even with sanctions relief and an end to the war, Russia will continue to diminish due to squandered wealth, lost markets, and extensive wartime casualties. Putin and the men around him are clever and dangerous but they have staked everything on a phenomenally stupid war.
