You are right, it seems he was a leftist. Nonetheless, he is a citizen of Israel and in fact a member of a very loyal non-Jewish group in Israel (who serve in the army, etc.). Israel has to protect its citizens no matter if they subscribe to rightwing or leftwing outlooks.

You are also right about the mistake being made by the terrorists. Maybe that's why he was released, though I support the notion Arafat simply called up his buddies and told them to stop it as he had other interests.
