I always saw ‘Lola’ as just a whimsical song about sexual confusion in adolescence. I didn’t believe Ray Davies was actually advocating transsexuality.

I took it as a tongue in cheek “surprise” - much in the same manner as the later Crocodile Dundee with the “Sheila,” or Charlie Daniels, “Uneasy Rider 86,” when he notices something strange about the bar he’s in.
