Question: if an illegal alien has a child in the US they receive a birth certificate from the hospital and it is registered with the State Records office. When they need a passport for the chikd, they just have to send the US state registered birth certificate, a photo and money to the State Department. There is nothing on the application that asks if the parents are citizens. So how can this process be stopped? Are we going to ask hospitals to prove citizenship of the parents?

That’s a good point. How do we stop it? Exactly right...we ask for proof of US citizenship or long term residence in the state of at least one of the parents. Otherwise, issue a ‘statement of live birth’ and refer them to their national embassy.
