Unfortunately the courts have held that when a Catholic school opens its admissions to students regardless of faith then they loose a lot of the religious protections. Even if they retain Catholic teachings.

I'm wondering if the two fired knew that the teacher was a lesbian when they hired her, and left the school open to this kind of lawsuit.

At an attempt to stay on topic concerning your anecdotal evidence, do your lesbian neighbors claim to be Christians?

If so, "judging"/expelling sin within the Church is an explicit command. The only caveat is if the are new to the faith and have not matured/in the process of repenting. Eventually everyone professing the faith must take up the Cross and leave behind behaviors contrary to God's commands. If a person could care less, then you are correct, that is for God to judge.
